AoA's job is to make money-- the cost of federalizing the S3 (even the S3 sportback)
against potential sales is what is keeping them from bringing it over. Blame government for crash testing, bumper regulations, and emissions requirements rather than the manufacturers.

They don't offer diesel because there's very little acceptance of diesel as a fuel option in North America (notwithstanding small number of diesel believers out there). In addition, there's a stigma about diesel that is no longer true today like noise and smell. Plus, just like hybrids, Audi is worried that the premium in price may make the car less attractive.
As for being watered down, don't worry BMW and Mercedes are years ahead of Audi in that respect. But, I personally think out of all the luxury car manufacturers out there, Audi's the one company that seem to know what they are doing their cars both in design and technology.
Finally, if anyone really hates Audi for offering less manual with quattro, then go ahead and buy a BMW instead. Having said that, those who do will complain that BMW's XDrive suck. I know I used to drive an X5.
