IPOD Interface
No you are correct, I use my Ipod just that way. Too lazy to transfer 6000 + songs to SD cards. Only bad thing is that the shuffle feature (called MIX on the MMI) tends to turn itself off after the car is turned off for 5+ minutes and has to be turned back on again every time.

Regarding quality, the iPod interface converts your digital tracks to analog and then back to digital before playing over the speakers. Some feel the quality is less because of the conversions. SD cards and the jukebox will not convert from the existing digital format to analog and then back, only the ipod does this...because of the iPod interface cable I guess. If you want even better quality than all these, play a CD with full WAV or other compatible format, or play DVDs. If you get a VAGCOM cable or get help from someone who has one, you can unlock the MMI screen to play Video In Motion (VIM). Not legal, but pretty cool.
Bringing Audi to Life for Audi Fans
Some said the music from iPod being inferior. I believe it just has to do with the iPod's build-in DAC and the thin gauge of the cable used.
However if it's class-d amp that resides inside MMI, it will be totally different story.
I have spent a good part of my adult life in 2 channel tube amp audioville and I am not convinced the AIFF vs. MP3 format will make that big a difference in the car; especially from an image and depth of soundstage point of view considering the inevitable road and exhaust tones but am picking up my new S4 today and will experiment and report back with my opinion.
